Understanding Perpetual Swaps: The Dominant Force in Crypto Trading

Perpetual swaps, also known as perpetual futures or 'perps', are a cornerstone of the crypto market, handling an estimated $40 trillion to $50 trillion in annual volume. They surpass spot trading in popularity and are the go-to instrument for professional traders, hedge funds, and individual speculators seeking leveraged exposure to bitcoin and other assets without directly owning them. Despite their widespread use, the underlying mechanics of perpetual swaps remain poorly understood. To grasp how they work, it's essential to consider their origins. In traditional finance, leveraged exposure to an asset typically comes through futures contracts, which involve an agreement to buy or sell at a predetermined price on a specific date. When this date arrives, the contract expires, and traders must roll their positions into the next contract to maintain their exposure. However, this approach created persistent issues in the early days of crypto. Futures contracts often traded at a premium to the spot price of bitcoin, known as basis, causing confusion among retail traders seeking straightforward exposure to price movements. Furthermore, the expiry of contracts would automatically close positions, regardless of the traders' intentions. BitMEX, a derivatives exchange founded in 2014, attempted to resolve these issues by shortening contract durations, but these efforts were insufficient. The breakthrough came with the introduction of perpetual swaps by BitMEX in 2016, which eliminated the expiry date altogether. This innovation created a derivative contract that could track the price of an asset indefinitely, allowing traders to hold positions for any duration without the need for rolling contracts. The absence of an expiry date presented a structural challenge: without a natural anchor, the contract price could deviate significantly from the spot price of the underlying asset. To address this, BitMEX implemented a mechanism that has since become an industry standard. Every eight hours, a payment is made between traders on opposite sides of the market, based on the difference between the perpetual swap price and the spot price. If the perpetual swap price exceeds the spot price, indicating excess demand for long positions, long traders pay short traders, and vice versa. This funding rate mechanism creates a self-correcting equilibrium, where significant deviations from the spot price become costly for traders, encouraging them to adjust their positions and pulling the price back toward the spot price. Market makers accelerate this process by shorting the perpetual swap and buying the spot asset when a premium opens up, capturing the difference as profit. The funding rate mechanism is now widely adopted across major derivatives exchanges. Another defining feature of perpetual swaps is leverage. Exchanges often allow traders to control positions much larger than their deposited capital, with limits varying by platform and jurisdiction. To manage the risks associated with high leverage, perpetual swap platforms employ automated liquidation systems. These systems close positions before they can incur negative balances, protecting the exchange from potential losses. The efficiency and reliability of these liquidation engines have become a key competitive factor among exchanges. Today, perpetual swaps are the primary venue for price discovery in the crypto market. Sharp price movements typically originate in perp markets before spreading to spot markets. The structure of perpetual swaps has proven durable enough that regulators are now exploring their application to traditional assets, with the potential for listing perpetual swaps on equities. What began as a solution to the limitations of crypto futures has become one of the most traded financial products globally.
