Understanding Perpetual Swaps: The Dominant Force in Crypto Trading
Perpetual swaps, also known as perpetual futures or 'perps', have revolutionized the crypto trading landscape by providing a highly liquid and versatile instrument for investors. With estimated annual trading volumes ranging from $40 trillion to $50 trillion, they have surpassed spot trading in popularity, particularly among professional traders, hedge funds, and retail speculators seeking leveraged exposure to cryptocurrency prices without directly owning the assets. Despite their widespread adoption, the underlying mechanics of perpetual swaps remain poorly understood. To grasp the concept of perps, it's essential to consider the historical context and the limitations of traditional futures contracts. In conventional finance, investors typically gain leveraged exposure to an asset through futures contracts, which involve an agreement to buy or sell at a predetermined price on a specific date. However, this approach posed persistent problems in the crypto market, where futures often traded at a premium to the spot price, causing confusion among retail traders. The expiration of contracts also led to the involuntary closure of positions, regardless of the traders' intentions. BitMEX, a pioneering derivatives exchange, addressed these issues by introducing perpetual swaps in 2016. This innovative contract type eliminated the expiry date, allowing traders to maintain positions indefinitely without the need for rolling or settlement. To prevent the contract price from deviating significantly from the underlying asset's spot price, BitMEX implemented a funding rate mechanism. Every eight hours, traders on opposite sides of the market exchange payments, with the rate calculated based on the contract's deviation from the spot price over the preceding eight-hour period. This self-correcting mechanism has become an industry standard, adopted by major derivatives exchanges worldwide. Another key feature of perpetual swaps is leverage, which enables traders to control positions significantly larger than their deposited capital. While leverage amplifies potential gains, it also increases the risk of substantial losses. To mitigate this risk, exchanges employ automated liquidation systems, which close positions before they can incur negative balances. The reliability and speed of these systems have become a crucial competitive differentiator in the market. Perpetual swaps have evolved into the primary venue for price discovery in crypto, with price movements often originating in perp markets before spreading to spot markets. The concept's success has even prompted regulators in the U.S. to explore its application to traditional assets, with the potential listing of perpetual swaps on equities by the CME.
