Understanding Perpetual Swaps: The Driving Force Behind Crypto's Trading Landscape

Perpetual swaps, often referred to as 'perps,' have become the go-to trading instrument in the cryptocurrency market, processing an estimated $40 trillion to $50 trillion annually. They surpass spot trading in popularity and are the preferred choice among professional traders, hedge funds, and retail speculators seeking leveraged exposure to assets like bitcoin without actually owning them. Despite their widespread use, the underlying mechanics of perpetual swaps remain poorly understood. To grasp the concept of perps, it's essential to look at their predecessors. In traditional finance, futures contracts provide leveraged exposure to assets, involving an agreement to buy or sell at a predetermined price on a specific date. Upon expiration, the contract settles, and traders must roll over their positions to maintain them. However, this approach posed persistent issues in the early days of cryptocurrency. Futures contracts traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure. Furthermore, contract expirations led to the automatic closure of positions, regardless of the traders' intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address these issues by shortening contract durations, but this proved insufficient. The perpetual swap, developed by Ben Delo and launched on BitMEX in 2016, resolved these problems by eliminating the expiry date altogether. This created a derivative contract that tracks the asset's price indefinitely, with no settlement date, rolling, or expiry. Traders can now hold positions for any duration, from hours to years. The absence of an expiry date posed a structural challenge, as nothing would naturally drive the contract price back to the spot price. BitMEX addressed this by introducing a mechanism that has since become the industry standard. Every eight hours, a payment is exchanged between traders on opposite sides of the market, based on the difference between the perpetual swap price and the spot price. If the perpetual swap price exceeds the spot price, long-position traders pay short-position traders, and vice versa. This funding rate mechanism creates a self-correcting equilibrium, where high funding rates for long positions reduce demand and pull the price back toward the spot price. Market makers accelerate this process by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism is now widely used across major derivatives exchanges. Another key feature of perpetual swaps is leverage. Exchanges often allow traders to control positions significantly larger than their deposited capital, with limits varying by platform and jurisdiction. To manage the associated risks, perpetual swap platforms utilize automated liquidation systems, which close positions before they can incur negative balances, protecting the exchange from potential deficits. The reliability and speed of these liquidation engines have become a key competitive differentiator among exchanges. Perpetual swaps have become the primary venue for price discovery in the crypto market, with sharp price movements typically originating in perp markets before spreading to spot markets. The structure developed by Delo in 2016 has proven durable, with regulators in the U.S. exploring its application to traditional assets, such as equities.
