Understanding Perpetual Swaps: The Dominant Force in Crypto Trading
Perpetual swaps, or 'perps,' have become the go-to trading instrument in the cryptocurrency market, with an estimated annual volume of $40 trillion to $50 trillion. They surpass spot trading in popularity and are the preferred choice for professional traders, hedge funds, and retail speculators seeking leveraged exposure to bitcoin and other assets without holding the underlying asset. Despite their widespread use, the mechanics behind perps are not well understood. To grasp the concept of perps, it's essential to understand the traditional finance backdrop. Typically, leveraged exposure to an asset is achieved through a futures contract, which is an agreement to buy or sell at a predetermined price on a specific date. When the contract expires, traders must roll their position into the next contract to maintain exposure. In the early days of crypto, this approach created persistent issues. Futures contracts traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure. Moreover, when contracts expired, positions were closed regardless of the trader's intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address this issue by shortening contract durations, but the problem persisted. The perpetual swap, developed by Ben Delo and launched on BitMEX in 2016, resolved this issue by eliminating the expiry date. This created a derivative contract that tracks the asset price indefinitely, allowing traders to hold positions for any duration. However, this introduced a structural challenge: without an expiry date, the contract price might not naturally revert to the spot price. To address this, BitMEX implemented a funding rate mechanism, where traders on opposite sides of the market exchange payments every eight hours. If the perpetual swap price exceeds the spot price, long-position traders pay short-position traders, and vice versa. The funding rate is calculated based on the deviation between the perpetual swap price and the spot price over the preceding eight-hour period. This mechanism creates a self-correcting equilibrium, where high funding rates discourage traders from holding positions, thereby pulling the price back toward the spot price. Market makers accelerate this process by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism has become an industry standard, adopted by major derivatives exchanges worldwide. Another defining feature of perpetual swaps is leverage. Exchanges allow traders to control positions significantly larger than their deposited capital, with limits varying by platform and jurisdiction. To manage the risks associated with leverage, perpetual swap platforms employ automated liquidation systems, which close positions before they can incur negative balances, protecting the exchange from potential losses. The speed and reliability of these liquidation engines have become a key differentiator in the market. Perpetual swaps have become the primary venue for price discovery in crypto, with price movements often originating in perp markets before spreading to spot markets. The structure developed by Delo in 2016 has proven durable, and regulators are now exploring its application to traditional assets, with the potential listing of perpetual swaps on equities by the CME.
