The Dominance of Perpetual Futures in Crypto Markets and Beyond
The process of setting crypto prices is often misunderstood, with many believing it is determined by spot trading on exchanges. However, perpetual futures, which are leverage-friendly contracts that never expire, have become the dominant force in the crypto markets, accounting for around 93% of all crypto futures volume. These contracts have been shown to lead the way in price discovery, with research indicating that they are the first to reflect new information in the market. A study in the Journal of Financial Markets found that perpetual swaps on unregulated venues were the strongest instruments for bitcoin price discovery, while other work has identified Binance's perpetual market as the primary source of price formation in the crypto landscape. The use of perpetual futures contracts to predict the valuation of SpaceX ahead of its IPO is a notable example of their influence, with traders on platforms such as Binance and Hyperliquid accurately predicting the company's valuation before it began trading on the Nasdaq. The perpetual market was pricing SpaceX well above its IPO price, allowing traders to buy contracts before the listing and bet on the gap between the perp and the eventual opening price. While the derivatives market has been shown to be excellent at pricing demand, it is blind to supply, which can have significant implications for the price of assets like bitcoin and SpaceX shares. As the crypto markets continue to evolve, it is likely that perpetual futures will remain a key driver of price discovery, with spot markets following their lead.
