Understanding Perpetual Swaps: The Hottest Crypto Trading Instrument

Perpetual swaps, also known as perps, have revolutionized the crypto market by providing a unique trading instrument that offers leveraged exposure to asset prices without the need for ownership. Unlike traditional futures contracts, which expire on a specific date, perpetual swaps have no expiry date, allowing traders to hold positions for any duration. This innovation was introduced by BitMEX in 2016 and has since become the industry standard. To maintain price equilibrium, a funding rate mechanism is used, where traders on opposite sides of the market exchange payments every eight hours, based on the deviation of the perpetual swap price from the spot price. Leverage is another key feature of perpetual swaps, allowing traders to control large positions with minimal capital, although this also increases the risk of significant losses. Automated liquidation systems are used to manage this risk, closing positions before they can become negative.
