Understanding Perpetual Swaps: The Dominant Crypto Trading Instrument
Perpetual swaps, or 'perps', are a type of derivative contract that has become the primary trading instrument in the crypto market, with an estimated annual volume of $40-50 trillion. They allow traders to gain leveraged exposure to the price of assets like bitcoin without actually owning the asset. Despite their widespread use, the mechanics behind perps are not well understood. To grasp perps, it's essential to understand the traditional finance context. Typically, leveraged exposure to an asset is achieved through a futures contract, which involves an agreement to buy or sell at a set price on a specific date. However, in the early days of crypto, this approach created issues. Futures contracts traded at a premium to the spot price of bitcoin, causing confusion among retail traders. Furthermore, when contracts expired, positions were closed regardless of the traders' intentions. BitMEX, a derivatives exchange, attempted to address these problems by shortening contract durations, but this didn't suffice. The solution came in the form of perpetual swaps, which eliminated the expiry date entirely. This created a derivative contract that tracks the price of an asset indefinitely, with no settlement date, rolling, or expiry. Traders can hold positions for any duration. However, this introduced a structural challenge: without an expiry date, the contract price wouldn't naturally revert to the spot price. To address this, a mechanism was developed where a payment is exchanged between traders on opposite sides of the market every eight hours. If the perpetual swap price exceeds the spot price, long-position traders pay short-position traders, and vice versa. The exchange doesn't take a cut. The rate of this payment, known as the funding rate, is calculated based on the deviation between the perpetual swap price and the spot price over the preceding eight-hour window. This creates a self-correcting equilibrium, where high funding rates make it expensive to hold positions, reducing demand and pulling the price back toward spot. Market makers accelerate this process by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism is now used by every major derivatives exchange. Another key feature of perpetual swaps is leverage. Exchanges allow traders to control positions significantly larger than their deposited capital, with limits varying by platform and jurisdiction. To manage the risk, perpetual swap platforms use automated liquidation systems. If a trader's losses approach the value of their deposited margin, the system closes the position before it can go negative, protecting the exchange. The speed and reliability of this liquidation engine have become a key competitive differentiator. Perpetual swaps have become the primary venue for price discovery in crypto, with sharp bitcoin moves typically originating in perp markets before spreading to spot. The structure has proven durable enough that regulators in the U.S. are exploring its application to traditional assets.
