Understanding Perpetual Swaps: The Dominant Force in Crypto Trading
Perpetual swaps, or 'perps', have emerged as the go-to trading instrument in the crypto space, with estimated annual volumes ranging from $40 trillion to $50 trillion. These financial products have surpassed spot trading in popularity, offering professional traders, hedge funds, and retail speculators a means to gain leveraged exposure to assets like bitcoin without actually owning them. Despite their widespread use, the mechanics behind perps are not well understood. To grasp the concept of perps, it's essential to look at their origins. In traditional finance, leveraged exposure to an asset is typically achieved through a futures contract, which involves an agreement to buy or sell at a predetermined price on a specific date. When the contract expires, it must be rolled over into a new contract to maintain the position. However, this approach created issues in the early days of crypto. Futures contracts often traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure. Furthermore, when contracts expired, positions were automatically closed, regardless of the trader's intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address these issues by shortening contract durations, but this didn't provide a lasting solution. The perpetual swap, launched by BitMEX in 2016, revolutionized the market by eliminating the expiry date altogether. This created a derivative contract that could track an asset's price indefinitely, with no settlement date, rolling, or expiry. Traders could hold positions for any duration, from hours to years. However, this innovation introduced a new challenge: without an expiry date, the contract price could drift away from the underlying asset's spot price. To counter this, BitMEX implemented a mechanism that has become the industry standard. Every eight hours, a payment is made between traders on opposite sides of the market, based on the difference between the perpetual swap price and the spot price. This funding rate is calculated over an eight-hour window and serves as a self-correcting equilibrium. When the perpetual swap price deviates significantly from the spot price, the funding rate increases, making it more expensive for traders to hold their positions, which in turn pulls the price back toward the spot price. The funding rate mechanism is now widely adopted across major derivatives exchanges. Another key aspect of perpetual swaps is leverage. Exchanges often allow traders to control positions that exceed their deposited capital, with limits varying by platform and jurisdiction. To manage the associated risks, perpetual swap platforms employ automated liquidation systems. If a trader's losses approach the value of their deposited margin, the system closes the position to prevent the exchange from absorbing the deficit. The efficiency and reliability of these liquidation engines have become a crucial competitive differentiator in the market. Perpetual swaps have become the primary venue for price discovery in crypto, with significant price movements often originating in perp markets before spreading to spot markets. The structure developed by BitMEX in 2016 has proven resilient, and regulators in the US are now exploring its potential application to traditional assets, with the CME considering listing perpetual swaps on equities. What began as a solution to the limitations of crypto futures has evolved into one of the most widely traded financial products globally.
