Understanding Perpetual Swaps: The Dominant Force in Crypto Trading
Perpetual swaps, or 'perps', process an estimated $40 trillion to $50 trillion in annual volume, surpassing spot trading. They provide professional traders, hedge funds, and retail speculators with leveraged exposure to bitcoin and other assets without requiring ownership of the underlying asset. Despite their widespread use, the mechanics behind perps are not well understood. To grasp perps, it's helpful to consider their origins. Traditional finance typically offers leveraged exposure through futures contracts, which expire on a specific date. When the contract expires, traders must roll their position into a new contract. In crypto's early days, this created issues, including a premium on futures relative to spot prices, known as basis, and the inconvenience of positions closing upon contract expiration. BitMEX addressed these problems by introducing perpetual swaps in 2016, which eliminated the expiry date. This created a derivative contract that tracks an asset's price indefinitely, allowing traders to hold positions for any duration. However, this also introduced a structural challenge: without an expiry date, the contract price might not naturally return to the spot price. BitMEX solved this by implementing a funding rate mechanism, where traders on opposite sides of the market exchange payments every eight hours. If the perpetual swap price exceeds the spot price, long traders pay short traders, and vice versa. The exchange does not take a cut, and the funding rate is calculated based on the deviation from the spot price over the preceding eight-hour window. This creates a self-correcting equilibrium, where high funding rates make it expensive to hold long positions, reducing demand and pulling the price back toward spot. Market makers accelerate this process by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism is now used by every major derivatives exchange. Perpetual swaps also offer leverage, allowing traders to control positions larger than their deposited capital. To manage the associated risk, exchanges use automated liquidation systems, which close positions before they can go negative. The speed and reliability of these systems have become a key competitive differentiator. Perpetual swaps have become the primary venue for price discovery in crypto, with sharp moves often originating in perp markets before spreading to spot. Their structure has proven durable, and regulators are now exploring its application to traditional assets.
