Understanding Perpetual Swaps: The Driving Force Behind Crypto's Trading Landscape

Perpetual swaps, or 'perps,' have become the cornerstone of the crypto trading ecosystem, facilitating an estimated $40 trillion to $50 trillion in annual transaction volume. They surpass spot trading in terms of volume and serve as the go-to instrument for professional traders, hedge funds, and retail investors seeking leveraged exposure to cryptocurrencies without actually holding the assets. Despite their widespread adoption, the underlying mechanics of perpetual swaps remain poorly understood by many. To grasp the concept of perps, it's essential to consider their predecessors. In traditional finance, investors typically gain leveraged exposure to an asset through futures contracts, which are agreements to buy or sell at a predetermined price on a specific date. Upon expiration, these contracts settle, and traders must roll their positions into new contracts to maintain their exposure. However, this approach created persistent issues in the early days of crypto. Futures contracts often traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure to price movements. Furthermore, the expiration of contracts would automatically close positions, regardless of the traders' intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address these issues by shortening contract durations, but this approach ultimately proved insufficient. The introduction of perpetual swaps by BitMEX in 2016 revolutionized the landscape by eliminating expiration dates altogether. This created a derivative contract that could track the price of an asset indefinitely, allowing traders to hold positions for any duration. The absence of an expiration date, however, introduced a new challenge: without a natural anchor, the contract price could deviate significantly from the spot price of the underlying asset. To mitigate this, BitMEX implemented a funding rate mechanism, which has since become an industry standard. Every eight hours, traders on opposite sides of the market exchange payments, with the direction and rate of these payments determined by the deviation between the perpetual swap price and the spot price. This self-correcting mechanism ensures that the contract price remains aligned with the spot price. The funding rate is calculated based on the deviation over the preceding eight-hour window, with greater deviations resulting in higher funding rates. This mechanism incentivizes traders to adjust their positions, thereby maintaining equilibrium. Another key feature of perpetual swaps is leverage. Most exchanges allow traders to control positions that exceed their deposited capital, with limits varying by platform and jurisdiction. To manage the associated risks, perpetual swap platforms employ automated liquidation systems, which close positions before they can incur significant losses. The efficiency and reliability of these liquidation engines have become a critical differentiator among exchanges. Perpetual swaps have emerged as the primary venue for price discovery in crypto, with price movements often originating in perp markets before spreading to spot markets. The structure of perpetual swaps has proven resilient, and regulators are now exploring their application to traditional assets, potentially leading to the listing of perpetual swaps on equities by the CME. What began as a solution to the limitations of crypto futures has evolved into one of the most heavily traded financial instruments globally.
