Uncovering Perps: The Crypto Trading Instrument Taking the World by Storm

Perpetual swaps, commonly referred to as perps, have become the go-to trading instrument in the cryptocurrency market, with an estimated annual volume of $40 trillion to $50 trillion. They outpace spot trading and serve as the preferred choice for professional traders, hedge funds, and retail speculators seeking leveraged exposure to assets like bitcoin without actually owning them. Despite their widespread use, the underlying mechanics of perps remain poorly understood. To grasp the concept of perps, it's essential to consider their predecessors. In traditional finance, leveraged exposure to an asset is typically achieved through a futures contract, which involves an agreement to buy or sell at a predetermined price on a specific date. Upon expiration, the contract is settled, and traders must roll over their positions to maintain them. However, this practice posed persistent issues in the early days of cryptocurrency. Futures contracts were often traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure. Moreover, contract expirations resulted in the automatic closure of positions, regardless of the traders' intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address these issues by shortening contract durations, but this proved insufficient. The introduction of perpetual swaps in 2016 revolutionized the market by eliminating the expiry date altogether. This created a derivative contract that could track an asset's price indefinitely, allowing traders to hold positions for extended periods. The absence of an expiry date, however, posed a structural challenge: without a settlement date to anchor the contract price, it would not naturally revert to the spot price of the underlying asset. To mitigate this, a mechanism was introduced, which has since become the industry standard. Every eight hours, a payment is exchanged between traders on opposite sides of the market, with the rate calculated based on the deviation of the perpetual swap price from the spot price over the preceding eight-hour window. This self-correcting equilibrium ensures that when the perpetual swap price deviates significantly from the spot price, the funding rate increases, making it costly for traders to maintain their positions and thereby pulling the price back toward the spot price. The funding rate mechanism has been widely adopted by major derivatives exchanges worldwide. Another defining feature of perpetual swaps is leverage, which enables traders to control positions that exceed their deposited capital. To manage the associated risks, exchanges employ automated liquidation systems that close positions before they can incur losses. The speed and reliability of these systems have become a key differentiator in the market. Perpetual swaps have become the primary venue for price discovery in the cryptocurrency market, with price movements often originating in perp markets before spreading to spot markets. The structure of perpetual swaps has proven durable, and regulators are now exploring their application to traditional assets, with the potential listing of perpetual swaps on equities by the CME. What began as a workaround for the limitations of cryptocurrency futures has evolved into one of the most widely traded financial products globally.
