Understanding Perpetual Swaps: The Dominant Force in Crypto Trading
Perpetual swaps, also known as perpetual futures or 'perps,' have revolutionized the crypto market by providing a trading instrument that never expires. This innovative concept, first introduced by BitMEX in 2016, has resolved issues associated with traditional futures contracts, such as basis and expiry dates. By eliminating the settlement date, perpetual swaps enable traders to hold positions for any duration, from hours to years. A key mechanism, known as the funding rate, ensures that the contract price remains aligned with the underlying asset's spot price. Every eight hours, a payment is made between traders on opposite sides of the market, with the rate calculated based on the deviation from the spot price. This self-correcting equilibrium is maintained through market makers who capitalize on price discrepancies. Perpetual swaps also offer high leverage, allowing traders to control large positions with minimal capital. However, this increased risk is managed through automated liquidation systems that protect the exchange from potential losses. Today, perpetual swaps are the primary drivers of price discovery in the crypto market, with their influence extending to traditional assets and potentially transforming the way regulators approach financial products.
