The Misguided Debate on Perpetual Futures and Systemic Risk
The introduction of perpetual futures to regulated markets has sparked concerns about systemic risk, driven by high-leverage, retail-focused instruments. However, this critique misidentifies the source of the risk. The actual risk stems from the design of the trading venue, including factors such as leverage limits, margin rules, index construction, and default handling, rather than the perpetual futures contracts themselves. The risk is inherent to the venue, not the contract. The concern is not unfounded, as past deleveraging episodes in crypto have been triggered by various factors, including macro shocks, stablecoin de-pegs, and exchange outages. The key factor that turns a sell-off into a systemic event is the risk transmission mechanism, typically a liquidation cascade, which is influenced by venue choices such as index manipulability and auto-deleveraging. These features are not inherent to perpetual futures. The real question is not whether perpetuals belong in regulated markets but how a given venue is designed. Regulatory requirements are necessary to establish a baseline, including segregated funds, a registered clearing entity, and supervisory oversight. How a venue handles defaults under stress is a separate choice that varies even within regulated markets. A more significant objection to perpetuals is that institutions may not want them, as they are seen as speculative and lack term structure, making them imperfect substitutes for regulated futures. However, institutions are using perpetuals to hedge delta exposure, not as a replacement for dated futures, due to the liquidity they offer. The liquidity edge of perpetuals is structural, drawn in by retail flow, and provides a deep, durable pool of liquidity that institutions can utilize safely with proper default management. The debate surrounding perpetuals is essentially about how a venue handles defaults under stress, which is addressed by regulated clearing standards. The clearing model absorbs losses through the defaulter's margin and fund contribution, followed by a pre-funded guaranty fund, breaking the chain that turns a single default into a market-wide cascade. By meeting this standard, perpetuals can become a viable infrastructure for institutions, whereas failing to do so poses the hazard critics describe.
