Uncovering Perps: The Most Sought-After Trading Instrument in Crypto
Perpetual swaps, or 'perps', are the leading trading instrument in the cryptocurrency market, handling an estimated $40 trillion to $50 trillion in annual volume. They overshadow spot trading and serve as the go-to product for professional traders, hedge funds, and speculators seeking leveraged exposure to assets like bitcoin without actually owning them. Despite their widespread use, the inner mechanics of perps remain poorly understood. To grasp perps, it's helpful to consider their predecessors. In traditional finance, leveraged exposure typically comes through futures contracts, which involve an agreement to buy or sell an asset at a predetermined price on a specific date. When the contract expires, it settles, and traders must roll over their position to maintain it. In the early days of crypto, this process created persistent issues. Futures contracts traded at a premium to the spot price of bitcoin, causing confusion among retail traders seeking straightforward exposure. Moreover, when contracts expired, positions closed regardless of the traders' intentions. BitMEX, a derivatives exchange launched in 2014, attempted to address this by shortening contract durations, but none of these efforts proved sufficient. The perpetual swap, developed by Ben Delo and launched by BitMEX in 2016, resolved the issue by eliminating the expiry date. This created a derivative contract that tracks an asset's price indefinitely, with no settlement date, rolling, or expiry. Traders can hold positions for any duration. However, this introduced a structural challenge: without an expiry date, nothing would naturally push the contract price back toward the spot price. BitMEX solved this through a funding rate mechanism, which has become the industry standard. Every eight hours, traders on opposite sides of the market exchange payments. If the perpetual swap price exceeds the spot price, long traders pay short traders, and vice versa. The exchange takes no fee. The funding rate is calculated based on the deviation between the perpetual swap price and the spot price over the preceding eight hours. This creates a self-correcting equilibrium, where high funding rates make it expensive to hold long positions, reducing demand and pulling the price back toward spot. Market makers accelerate this process by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism is now used by every major derivatives exchange. Leverage is another defining feature of perpetual swaps. Exchanges allow traders to control large positions with limited capital, although limits vary by platform and jurisdiction. To manage the associated risk, perpetual swap platforms employ automated liquidation systems. If a trader's losses approach their deposited margin, the system closes the position to protect the exchange from deficits. The speed and reliability of liquidation engines have become a key competitive differentiator. Perpetual swaps now drive price discovery in crypto, with sharp bitcoin moves often originating in perp markets before spreading to spot. The structure has proven durable enough that regulators are exploring its application to traditional assets, with the CME potentially listing perpetual swaps on equities. What began as a workaround for crypto futures limitations has become one of the most traded financial products globally.
