Perpetual swaps, commonly referred to as 'perps,' have solidified their position as the dominant trading instrument in the cryptocurrency market, facilitating an estimated $40 trillion to $50 trillion in annual trade volume. They surpass spot trading in popularity and are the go-to product for professional traders, hedge funds, and retail speculators seeking leveraged exposure to bitcoin or other cryptocurrencies without directly owning the underlying asset. Despite their widespread adoption, the inner workings of perps remain poorly understood by many. To grasp the concept of perps, it's essential to understand their predecessors. In traditional finance, leveraged exposure to an asset is typically achieved through a futures contract, which is an agreement to buy or sell an asset at a predetermined price on a specific date. Upon expiration, the contract settles, and traders must roll their positions into the next contract to maintain their exposure. However, this practice posed persistent challenges in the early days of crypto. Futures contracts often traded at a premium to the spot price of bitcoin, a phenomenon known as basis, which confused retail traders seeking straightforward exposure to the asset's price movements. Furthermore, the expiration of contracts would automatically close positions, regardless of the traders' intentions. BitMEX, a derivatives exchange founded in 2014, attempted to address these issues by shortening contract durations, transitioning from quarterly to monthly, weekly, 48-hour, and eventually 24-hour expiries, but these efforts proved insufficient. The introduction of a contract with no expiration date revolutionized the market. The perpetual swap, developed by Ben Delo and launched by BitMEX in 2016, eliminated the expiry date, creating a derivative contract that tracks the price of an asset indefinitely. This innovation allowed traders to hold positions for any duration, from hours to years, without the need for rolling contracts. However, this created a new challenge: without an expiry date to anchor the contract price, the price of the perpetual swap could deviate significantly from the spot price of the underlying asset. Every eight hours, a payment is exchanged between traders on opposite sides of the market, based on the difference between the perpetual swap price and the spot price. If the perpetual swap is trading above the spot price, long positions pay short positions, and vice versa. This payment, known as the funding rate, is calculated based on the deviation between the perpetual swap price and the spot price over the preceding eight-hour window. The further the deviation, the higher the funding rate. This mechanism creates a self-correcting equilibrium, where the funding rate adjusts to pull the perpetual swap price back toward the spot price. Market makers accelerate this process by shorting the perpetual swap and buying the underlying asset whenever a significant premium emerges, capturing the difference as profit. The funding rate mechanism has been widely adopted by major derivatives exchanges worldwide. Leverage is another defining feature of perpetual swaps. Most exchanges allow traders to control positions that exceed their deposited capital, with limits varying by platform and jurisdiction. At its peak, BitMEX offered leverage of up to 100 times, meaning a 1% move in bitcoin's price could result in a 100% gain or loss on a fully leveraged position. To mitigate the risks associated with high leverage, perpetual swap platforms employ automated liquidation systems. If a trader's losses approach the value of their deposited margin, the system closes the position before it can become negative, protecting the exchange from absorbing the deficit. The speed and reliability of these liquidation engines have become a key competitive differentiator in the market. Perpetual swaps have become the primary venue for price discovery in crypto, with price movements often originating in perp markets before spreading to spot markets. The structure developed by Delo in 2016 has proven durable enough that regulators in the U.S. are now exploring its application to traditional assets, with the CME potentially listing perpetual swaps on equities.
