Understanding Perpetual Swaps: The Dominant Trading Instrument in Crypto

Perpetual swaps, or 'perps,' are the primary trading instrument in the crypto market, handling an estimated $40 to $50 trillion in volume annually. They surpass spot trading and are the go-to product for professional traders, hedge funds, and retail speculators seeking leveraged exposure to asset prices like bitcoin. Despite their widespread use, the mechanics behind perps are not well understood. To grasp perps, it's essential to consider their origins. In traditional finance, leveraged exposure typically comes through futures contracts, which involve an agreement to buy or sell an asset at a set price on a specific date. When the date arrives, the contract expires and settles, requiring traders to roll their positions into the next contract if they wish to maintain them. In crypto's early days, this practice created persistent issues, including futures trading at a premium to the spot price of bitcoin, known as basis, which confused retail traders seeking straightforward exposure. Every time a contract expired, positions closed regardless of the trader's intentions. BitMEX, founded by Arthur Hayes and Ben Delo in 2014, attempted to solve this by shortening contract durations, but none of these efforts were sufficient. The perpetual swap, developed by Delo and launched by BitMEX in 2016, resolved the issue by eliminating the expiry date, creating a derivative contract that tracks an asset's price indefinitely. There is no settlement date, rolling, or expiry, allowing traders to hold positions for any duration. This created a structural challenge: without an expiry date, nothing would naturally force the contract price back toward the spot price. BitMEX addressed this through a mechanism that has become the industry standard. Every eight hours, a payment is exchanged between traders on opposite sides of the market, based on the funding rate, which is calculated from the deviation of the perpetual swap price from the spot price over the preceding eight hours. This creates a self-correcting equilibrium, where significant funding rates make holding positions expensive, reducing demand and pulling prices back toward spot. Market makers accelerate this by shorting the perpetual swap and buying spot when a premium opens up, capturing the difference as profit. The funding rate mechanism is now used by every major derivatives exchange. Perpetual swaps also feature leverage, allowing traders to control positions larger than their deposited capital, with limits varying by platform and jurisdiction. To manage the risk, exchanges use automated liquidation systems that close positions before they can go negative, protecting the exchange. The speed and reliability of these systems are key competitive differentiators. Perpetual swaps are now the primary venue for price discovery in crypto, with moves typically originating in perp markets before spreading to spot. Regulators in the U.S. are exploring the application of perpetual swaps to traditional assets, potentially listing them on equities. What began as a workaround for crypto futures limitations has become one of the most traded financial products globally.
