Security Concerns and Stagnant Growth Hinder DeFi's Appeal to Institutions

According to JPMorgan, persistent security vulnerabilities and stagnant total value locked (TVL) in decentralized finance (DeFi) are deterring institutional investment. TVL, which measures the total value of crypto assets deposited in DeFi protocols, is a key indicator of the ecosystem's size, usage, and overall health. The KelpDAO exploit, resulting in a $20 billion loss, exposed structural risks and underscored the interconnectedness of DeFi, which can amplify shocks. Analysts note that crypto participants are seeking refuge in stablecoins amidst recent exploits, much like traditional investors shift to cash in uncertain times. Hacks and exploits remain a central risk for crypto, as they undermine trust in code-based systems. Smart contract bugs, phishing, and cross-chain bridge flaws can expose large pools of locked assets, with attackers often needing to exploit just one weak point to trigger significant losses. The complexity and interconnectedness of blockchain infrastructure amplify these vulnerabilities, with cross-chain bridges increasing the attack surface and relying on complicated designs and weak validation mechanisms. Repeated exploits erode confidence across the ecosystem, driving users and institutions away and prompting stricter regulation, making security a foundational constraint on crypto's growth. Despite gains in smart contract auditing, hack losses this year are tracking 2025 levels, with infrastructure and bridge exploits remaining the primary vulnerability. Growth also remains muted, with TVL partially recovering in dollar terms but largely unchanged in terms of ether (ETH), suggesting limited organic expansion and raising questions about DeFi's ability to scale for institutional use. In periods of stress, investors continue to rotate into stablecoins, with capital flowing from DeFi lending into Tether's USDT, which benefits from deeper liquidity and faster off-ramps, reinforcing its role as a preferred flight-to-safety asset.
